The external environment is everything outside a firm's control that affects it: the market and competition, the wider economy, government policy and the law, and the ethical expectations of society. Reading and responding to these forces is central to strategy, and this theme dominates Component 2, the UK business environment. Because OCR examines the same themes in all three components, these forces also shape the local firm in Component 1 and the global firm in Component 3. This overview maps the theme; each section links to a full dot-point answer.
Markets and competition
Market structures set how competitive a market is and how much pricing power a firm has. Demand and supply determine the market price, and shifts in either change the conditions a firm faces.
The economic environment
The economic cycle, inflation, unemployment, interest rates and exchange rates shape demand, costs and the firm's decisions, with different firms affected differently.
Government policy and legislation
Fiscal (tax and spending) and monetary (interest rates) policy set the climate. Legislation on employment, consumers, competition and the environment constrains and protects, raising costs but building trust.
Ethics and CSR
Business ethics and corporate social responsibility push firms beyond the legal minimum. There is a short-run trade-off with profit, but long-run reputation and loyalty often align ethics with profit.
How to study this theme
- Link cause to effect to response. Trace how an external change affects the firm and how it should react.
- Use the analysis tools. PESTLE and the five forces (under strategy) structure this theme.
- Judge in context. The impact of any change depends on the firm's market power, finances and customers.
- Revise from the official specification. Use the current OCR H431 document.
For the full specification, see OCR.
